    But such an image upload feature wouldn't be integrated into Elgg very well. For example there wouldn't be any access level control functionality and you would have to add a folder within document root for the images to be saved in (folder accessible over the Internet).

    Next version of the Tinymce editor (4.2 just released) seems to have also file / image upload capabilities already included in the editor itself. I had no time yet to test it and I'm not sure I will enable this feature in the next version of the Extended Tinymce plugin (you could still change the init config to enable it). First thing to me is to only enable functionality of the editor that also works within an Elgg site.

    Another possibility to upload images from your computer is to use the Embed plugin that comes with Elgg already. This plugin allows uploading of images that get saved then in the files section of your site (Embed plugin requires the File plugin to be enabled, too). Then you can embed these images within the text.
